Confused as how to return when there is no return
Post office has lost the package for our customer. (of course). So the buyer asked for a return.
I cant issues a return when there is nothing to return. I cant just give a refund because it wants info of the package being returned (it never arrived).
I suppose I could request the buyer to change their return into a cancelled order and then I could refund the money freely...

You can refund even if you don't receive a return.

When a package is lost in transit and never reaches the customer, it's indeed not a typical "return" scenario.
This usually allows for a refund without requiring a return.
Your suggestion to ask the buyer to cancel the order instead of requesting a return is a good one. This would allow you to process a refund without needing return information.
While this doesn't immediately solve the refund issue, you should file a claim with the shipping company for the lost package.
